Two Investments. Same Profit. Same Hold Period. Why are their returns so different? AAR vs IRR: A Tale of Two Metrics 📌 The Basics ➡ AAR (Average Annual Return): Calculates the average profit earned over the investment period as a percentage of the initial investment. ◾ Formula: Net Profit / Hold Period /Initial Investment ➡IRR (Internal Rate of Return): The annualized rate of return that considers the time value of money. It’s the discount rate that makes the NPV of all cash flows from an investment equal to zero. ◾ Formula: Use =IRR() or =XIRR() in Excel, unless you have a TI-BA II Plus lying around ;) 📌 Key Differences Consistency vs Timing: → AAR: Provides an understanding of consistent returns over time. → IRR: Emphasizes the importance of when the returns are received. Cash Flow Analysis: → Steady operating cash flows vs. lump-sum sale at the end yield different IRR and AAR results. → The time value of money means cash flows received later are worth less than those received earlier. 📌 Why Does It Matter? Impact of Cash Flow Variability: ↳ Even with the same net profit, different cash flow distributions significantly affect IRR. Misleading Simplicity: ↳ Relying solely on AAR can be misleading as it doesn’t account for cash flow timing. Investment Length: ↳ IRR: Sensitive to investment length, showing higher returns with quicker cash flows. ↳ AAR: Indifferent to the timing of returns. Decision Making: ↳ IRR: Helps determine the investment's viability by comparing it to the required rate of return. ↳ AAR: Provides a straightforward snapshot of profitability.
